Peter Schaerf, Nymar ChairmanOne year after the collapse of Lehman Brothers the capital markets have made a significant recovery. The debate still continues as to whether the Government should have let Lehman fall and if a bailout would have avoided the melt down we experienced. Revisionist thinking now seems to suggest that the collapse would have happened and that the overly wound and overly leveraged capital markets, backed by 'toxic' assets, was eventually bound to tumble. The fall of Lehman was part of the natural order. Enough of this though! More ink will surely be spilled on the subject.

What is clear is that the shipping markets have yet to rebound in a "capital" sense. "Capital" in all it's manifestations remains a cause celebre for the industry. The public markets are largely closed and whilst many investment banks will tout the large number of follow on issues – over $1.5billion this year – but it should be noted that this has largely been the money raised for Dry ships by their numerous ATM offerings. Traditional IPO and public market follow on issues is still in the doldrums.

Debt is hard to raise. Existing clients are able to tap their banks but not without bringing in additional business and at rates that are 4 to 5 times where they were a year ago and with lending also at significantly lower loan to value there is just less money around.

New York is often the first call for Private Equity. It will continue to be but although more and more funds and portfolio managers are taking a hard look at our space the commitments are infrequent at best.

Doesn't sound like much of an advert for New York ...right? Well, in a way it is for when the music finally stops New York will just be the best place to access capital. The markets will continue to be cautious but if the freight markets show any stability we can expect the capital side to open up in the next few months.

And in the meantime like any good homemaker we should be painting our doors, cleaning our floors and refreshing our look so when the people come knocking we are well and truly ready!

NYMAR Interviews International Registry's Clay Maitland.

Clay MaitlandGuy Edison Clay Maitland was born in London (a U.S. citizen from birth) in 1942, and has worked in the shipping industry since graduation from law school in 1968. He has been employed by International Registries, Inc., for over 30 years and is now a managing partner of the company, which administers the Marshall Islands Ship Registry – the fourth largest registry in the world. He is President of the Trust Company of the Marshall Islands (TCMI), the statutory Maritime Administrator of the Republic of the Marshall Islands. Prior to the year 2000, Clay held similar positions with regard to the maritime administration of the Republic of Liberia.

NYMAR: Clay, you have been a New York and international luminary in the commercial maritime industry for over 40 years. What changes have you witnessed in the industry overall?
Clay: Today there is a greater openness and transparency in our industry. We also have better safety management procedures (ISM and ISO for instance). Additionally, there are more women in our industry which used to be all men.
NYMAR: From where you sit, how has the present economic situation impacted the maritime industry?
Clay: The truthful answer is "I don't know." It is too soon to tell. We may be seeing the disappearance of some liner and other companies through consolidation.
NYMAR: Looking into your crystal ball, what do you see on the horizon for the industry?
Clay: The first thing I see is a big technological change. Also, there is increasing pressure for environmental change which will impact design. It will be too expensive to run tanker and liner companies the way we do today; routes will get more efficient and engines will have to be more efficient.

I also worry about the lack of trained manpower. I see a shortage of qualified officers. We have to make seagoing careers more attractive, which means higher pay. This may mean the return of European officers and crew to the industry, along with increased opportunities for US personnel.

NYMAR: You have been with International Registries Inc. for more than 30 years managing first the Liberian Registry and now the Marshall Islands. How has the role of ship registries, and the registries themselves, changed over the years?
Clay: We have become much more regulatory in our approach. Our customer base demands much more quality than 20-30 years ago. What has driven that change is the fact that we all work from databases—charterers, lenders, and brokers have access to far more detailed and current information about the ships and their operations and owners. This trend will only continue in the years ahead.
NYMAR: In less than 20 years, the Marshall Islands registry has grown to be the fourth largest in the world. To what do you attribute that extraordinary growth?
Clay: Quality. We set out to promote safety and quality. The industry has increasingly placed a premium on higher standards, freedom from detentions and on reputation. Solid reputation is in greater and greater demand.

We are, as you know, a Qualship 21 Flag State, and became one of the first participants in the IMO's Member State Audit Scheme. And this year, we are in the running for a seat on the IMO Council.

NYMAR: In addition to your IRI work, you are one of the most active participants in the non-profit sector through your work co-founding NAMEPA (North American Marine Environment Protection Association), as a Director of the Coast Guard Foundation, a member of the Standing Committee of The Marine Society, and Convener of the North American Maritime Ministry Association's Industry Advisory Board, just to name a few. What motivates you to become involved in these organizations?
Clay: It boils down to a desire to influence positive trends in the industry. If we are going to strengthen the maritime cluster here in New York, each of us has the duty to get involved in restoring the New York area to its former dynamic position.
NYMAR: On October 23rd, the Hellenic-American Chamber of Commerce will be honoring you as their 2009 Person of the Year. What does that recognition mean to you?
Clay: It is a great honor, which reflects the fact there is still a Greek-American maritime component to the United States' shipping industry. Angeliki Frangou was honored two years ago. My recognition this year emphasizes the strong ties that the New York Maritime Cluster has with Greece.
NYMAR: Not only do you have an Honorary Doctorate from New York State Maritime College, but you are also deeply committed to the education of young people. Why is this such a passion?
Clay: First, because we want to recruit the best available talent here in the United States, particularly in the New York area, to careers in our industry—both ashore and afloat. The maritime academies at Ft. Schuyler, King's Point and the Coast Guard Academy in New London, combined with the growth of the New York Harbor School which is relocating to Governor's Island, mean that major educational resources are available and are an important part of the New York maritime cluster.
NYMAR: On a final note, you are also co-founder of a charity named after your mother, called "Virginia's House of Hope". It raises money and contributions in-kind, to improve the quality of life for all New Yorkers by helping homeless and otherwise disadvantaged families throughout the five boroughs of New York City in cooperation with the local public school. Why did you do this?
Clay: Of course it was my mother's desire to do it, but unfortunately she wasn't able to establish it in her lifetime. I promised her I would bring this charity into existence—and we have. Using New York City public schools as a means of distribution brought Virginia's House of Hope into contact with the New York Harbor School and the education of high school students from disadvantaged backgrounds. So, to my surprise, we find that Virginia's House of Hope is increasingly involved in maritime education and the raising of awareness of young people about the shipping industry.

President Obama's Foreign Tax Proposals: An Impact on Shipping? – by Moore Stephens' Marc Orlofsky

This note considers the impact of President Obama's foreign tax proposals on the international marine industry.

Foreign Tax Proposals:

The good news here is that international shipping companies can essentially sail through these proposals unscathed. Sections 883 and 887 are not directly impacted by any of the proposals. To understand the potential impact of the Obama foreign tax proposals, we need to divide the universe of foreign shipping corporations subject to section 883 into two groups: those owned by non-US persons (and without ownership in other US entities) and those that are majority owned by a US parent or US shareholders, collectively referred to as controlled foreign corporations or CFCs, and subject to special rules.

Foreign owned shipping companies

Foreign owned shipping corporations are the ones that we commonly see in our practice. Such shipping companies will be totally shielded from the impact of the Obama proposals, except for the potential of increased IRS scrutiny that all foreign filers will face due to a proposed increase in international tax enforcement. One Obama proposal is to hire 800 new international employees. This initiative is in addition to the existing IRS program that has increased international audits. However, foreign owned foreign corporations that properly claim section 883, treaty benefits or the 4% tax of section 887 for international shipping income have nothing to fear, other than the potential nuisance and cost of additional IRS correspondence or audits.

CFC Shipping companies with US parent corporation

With respect to CFC's owned by US parent corporations, as already noted, there is no proposed change in their exclusion claims under section 883, or the 4% tax under section 887. However, in limited situations, if the CFC shipping company or its US parent engages in certain tax structuring transactions, then it is possible that some of the Obama proposals may impact the group. This is in addition to the increased risk of international tax audits due to the increase in auditors under the Obama proposal or pursuant to the existing IRS program of increased international audits. The key Obama proposals with potential application to CFC's are analyzed below.

Limitation on foreign source losses except for R& D

One Obama proposal that has attracted a great deal of attention concerns the situation where a US parent incurs substantial current deductions allocable to its CFC, such as for interest and other business deductions, even though it does not receive equal current foreign source income. Under current law, a US parent may generate current US tax savings on such foreign source losses. The Obama proposal will defer such foreign losses until there is offsetting foreign source income. However, the proposal provides an exception that allows foreign source loss for research and development expenses allocable to the CFC. This provision will be of consequence for those US corporations that are actively involved in the development of the CFC's business, or where the US parent has substantial acquisition indebtedness incident to the purchase of the CFC. The application of this provision to the shipping industry would probably be minimal, unless there were such acquisition debt that generated a foreign source loss.

Foreign tax credit limitations

Three of the Obama proposals relate to perceived abuses with respect to the computation of current foreign tax credits by US parent corporations with respect to their foreign subsidiaries. None are likely to be of much relevance to the shipping companies unless they are part of a US parent group that engaged in the targeted activities. One proposal is designed to limit the U.S. parent's ability to maximize its use of deemed foreign tax credits when subsidiaries are subject to differing foreign tax percentages on their foreign source income. Current law allows a US parent to "cross credit" its deemed foreign taxes paid by various subsidiaries which means applying a higher percentage foreign tax credit against foreign source income from a lower taxed jurisdiction. Another esoteric foreign tax issue arises with respect to "hybrid" arrangements that again do not directly impact foreign shipping companies. Briefly, if a US parent corporation owns a foreign entity that is disregarded for US tax purposes, but recognized for foreign law purposes, the foreign entity is a "hybrid", and the assets of the hybrid are viewed as owned by the US parent. In a 2007 court decision, a hybrid foreign entity owned other foreign corporations (that were not disregarded), and a consolidated foreign return was filed. Under foreign law the tax was imposed on the hybrid foreign corporation, or in other words on the US parent. The court held the US parent was allowed to claim the foreign tax credit, even though there was no current US taxation on the foreign source income of the foreign subsidiaries. Similar issues may arise in connection with "hybrid" instruments between related parties. The Obama proposal would prevent the separation of the tax credit and the foreign source income. Unless a shipping CFC was part of a group that sailed in such choppy waters, this proposal would not create any headwinds. Finally, under a third Obama proposal, US oil and gas companies treated as dual capacity taxpayers (taxable in US and foreign country) would not be able to claim a US foreign tax credit for certain foreign oil or gas exactions unless the foreign county imposed an income tax on business income of nationals or residents of that country. Obviously, this is not relevant to shipping companies.

Transfers of intangibles

Transfers of intangibles between US and related foreign corporations are subject to special arm's length rules in section 482 and generate US taxation for such "outbound" transfers under section 367(d). In order to maximize the US tax on such transactions, an Obama foreign tax proposal will clarify or redefine "intangibles" subject to taxation so as to include good will, going concern, and workforce in place. In addition, such intangibles may be valued on an aggregate basis at its highest and best uses. This proposal is unlikely to impact foreign shipping companies unless there has been a transfer of intangibles from the US parent.

Avoiding Subpart F with a disregarded entity

Section 883 is only available to a foreign corporation that is exempt from local foreign income taxation on its shipping income. Thus, disregarding the corporate existence of the CFC shipping company would not accomplish any tax savings. However, suppose the shipping CFC owned two foreign subsidiaries: one in Germany that operated a factory and another in a tax haven. If the tax haven subsidiary lent money to the German subsidiary, the interest payment could save German tax, and the interest income would normally be taxed to the US parent as Subpart F passive income from the tax haven subsidiary. If the two subsidiaries were disregarded for US tax purposes (but still regarded for foreign law purposes), the lending transaction would be disregarded for US tax purposes, and Subpart F income would be eliminated, even though German taxes could still be saved because of the interest payment. A key Obama proposal would preclude the "check the box election" in such a case. Therefore the subsidiaries would remain corporations for US tax purposes, and Subpart F passive interest income would flow through to the US parent. Although not discussed in the Obama explanations set forth in the "Greenbook", this proposal would also presumably ban a related technique sanctioned by the US Tax Court in its 2004 decision in Dover Corp. v. Commissioner. In that case, by checking the box before the sale of stock in a foreign subsidiary by its foreign parent, the transaction was viewed as a sale of assets not subject to Subpart F income pass through to the US parent, whereas a sale of stock would have generated Subpart F income. However, as noted this provision does not directly impact shipping companies, unless they or their US parent was engaged in such deep-sea diving tactics.

Miscellaneous

There are some additional foreign tax proposals that are interesting but not even indirectly relevant and are not discussed here. They include proposals to limit interest deductible by expatriated US companies, maximize tax in cross border reorganizations where "boot" is present, repeal the 80/20 company rules for domestic companies paying interest or dividends to foreign persons, and increase compliance and enforcement of US and certain foreign investors in offshore accounts. Further study will be required to see if the latter provision has any impact on investors in a foreign shipping company.

Conclusion

This review of the key Obama foreign tax proposals demonstrates that foreign shipping companies are not directly impacted by these proposals, and the section 883 exclusion and the 4% tax in section 887 remain untouched.

New York forum tackles US disinterest

US-BASED investors have remained rather thin on the ground when it comes to shipping derivatives, writes Rajesh Joshi in New York .

A Capital Link forum, fashioned as Derivatives 101, sought to remedy this anomaly, with everyone from the Baltic Exchange to brokers and clearing houses descending on the Big Apple.

Morten Erichsen, chief executive of the pioneering and highly successful Oslo-based clearing house NOS Clearing, said it was "very difficult to get Americans to join" the shipping derivatives industry.

That might be because Americans were more in tune with trading on "what goes into the ship rather than the ship itself," he said. The forum was a good opportunity to offer US investors an alternative, Mr Erichsen said.

Baltic Exchange chief executive Jeremy Penn said the Baltic was always looking to nurture new avenues where its business and influence could expand, and New York investors were an ideal audience before which to present a "lively and investible market".

Ian Staples, broker with Freight Investor Services, said interest from the US market had picked up.

But he said equity-based traders were entering the space as much for "informational purposes" as to actually trade.

This was because of a growing perception that becoming involved in derivatives gave access to quality information, including free data, that give the entrant an "edge".

Navios Holdings chief financial officer Mike McClure said the ship owner used derivatives as a hedge against the spot business that it does conduct. "The hedge is a reason, but we also use FFAs to understand the information flow, macroeconomic trends, and on many occasions, this knowledge helps us manage our fleet in the long-term," Mr McClure said.

For hedge fund aspirants, Castalia Fund Management offered an enticing case study. Castalia operates a dedicated $96m vehicle called Castalia Springs, which is entirely for investment in freight derivatives.

The vehicle has generated returns of 40% since inception, managing director Philippe van den Abeele said.

At least one audience member appeared impressed by what he witnessed. Syed Hussain, managing partner of New York-based Absolute Strategies, said he walked in from the street, never having heard of this forum before.

"I was not even aware that this sector existed," Mr Hussain said. "It promises to offer an entirely new arena for our clients." Mr Hussain said his firm is advising one of the many survivors of the Lehman Brothers meltdown as it resurrects its finances.

Time will tell whether this famous name becomes the latest to fall for the lure of shipping.
